I would first make sure that this co-worker really was stealing, and then I would talk with them in person, and encourage them to turn themselves in. If they didn't, I would report them to my supervisor.

Excellent! This sounds like a great plan of action. Make sure to emphasize how offended you would be (ethically) to discover someone stealing. See below for another way you could say this:
I pride myself on being someone who is law-abiding and full of integrity. If I thought that one of my coworkers was stealing, I would first observe and gather information to confirm my hunch before moving forward so I don't falsely accuse someone by accident. Once I was 100% sure they were in fact stealing, I would privately talk to them about it. I would try to come across as nonjudgmental, and I would encourage them to turn themselves in and change their ways. If they opted not to do this, I would report them to my supervisor. While I strive to always support my coworkers and remain on friendly terms, I would never be accepting or approving of theft.
