I would first tell my co-worker I will not be stealing any items. Secondly, I would have to inform the manager of the situation as it is the right thing to do.

I would be horrified. I consider ethics of the utmost importance. I would be sad to have to get involved in something so unpleasant. But following company procedure in regard to that situation would be the only option.
